My insurance agent told me today that I must remove all pencils larger than 4". I guess I have to get those little pencils now. Apparently, there is a risk for someone using it as a weapon.
Has anyone ever heard of this sort of thing happening at karaoke night?

That's weird....never heard of that before....whats next no microphones cause someone might use them for sodomy...no mic stands...possible weapon(that could really do some damage)...no projectors could cause eye damage...oh and no speakers as amplifed sound has been proven to cause hearing loss ?

Never heard of nor experienced that in over 20 years. I have seen books be hurled at someone in the past - once at my show years ago. That sounds like a pretty lame excuse from the insurance, a long pencil can be used as a weapon.
Guess they can claim your mic as a throwing weapon (could knock someone out), or a cord could be used as a strangling weapon, rip the cover off a book & it becomes a pretty potent projectile. ANYTHING could be a weapon if used in that manner. Sheesh!

Nope, I can honestly say I have never heard a request like that from a insurance company. Is it your agent or the actual insurance company telling you this? What about pens? can you not use them either? Insurance companies never cease to amaze me.

There is a higher likelihood that someone trip over your cables and fall injuring himself/herself, than for someone to use a pencil to injure another patron..... or your speaker stand give way and fall on someone's head.
but if your agent say so, then act on his instruction. It does not cost you any extra money. And there is a (very) remote chance that such act can happen.
